What Is EBITDA? How Investors Use It to Value Companies (and When to Be Skeptical)

Every leveraged buyout is priced in EBITDA multiples. Every acquisition offer comes with an EBITDA analysis. Every debt covenant is written around EBITDA thresholds. If you want to understand how Wall Street — and Main Street private equity — actually values businesses, you need to understand EBITDA: what it is, how it works, when it is genuinely useful, and when it is being used to mislead you.


Walk into any M&A negotiation on the planet and within five minutes someone will say "we're bidding at eight-and-a-half times EBITDA" or "the deal fell apart because the seller wanted twelve times." EBITDA — Earnings Before Interest, Taxes, Depreciation, and Amortization — has become the universal language of business valuation. Bankers use it. Private equity uses it. Public company analysts use it. And increasingly, individual investors who want to understand whether a stock is cheap or expensive need to understand it too.

The metric did not become ubiquitous by accident. It solves a genuine problem: how do you compare the operating profitability of two businesses that have completely different capital structures, tax situations, and histories of making acquisitions? Net income, the alternative, reflects all of those choices and distortions. EBITDA strips most of them out.

But EBITDA has real weaknesses — and an entire industry of corporate finance professionals has become skilled at exploiting them. Charlie Munger famously called EBITDA "bullshit earnings." Warren Buffett has written publicly that he considers EBITDA an unreliable measure for many businesses. Understanding why they say that, and knowing when they are right, is the difference between using EBITDA wisely and being manipulated by it.

This guide covers everything: the formula, the mechanics, the correct uses, the abuses, and how to apply it in your own investment screening.

Breaking Down the Acronym

EBITDA is not a single calculation — it is a description of what a calculation excludes. Each letter tells you what line item has been added back (removed from the deduction side) relative to net income. Let's take each component seriously.

E: Earnings (The Starting Point)

"Earnings" in EBITDA refers to net income — the bottom line of the income statement after all expenses, interest, taxes, and accounting charges have been deducted. Net income is the most comprehensive measure of what a company actually made in a given period under GAAP accounting. Starting here and adding back specific items is the standard "build-up" approach to calculating EBITDA.

The alternative starting point is operating income (EBIT), which is slightly higher up on the income statement and already excludes interest and taxes. Starting from operating income and adding back only depreciation and amortization gives you the same EBITDA figure — but from a different direction.

B: Before

"Before" is doing a lot of work in this acronym. It signals that EBITDA is an upstream profit figure — calculated before the effects of certain financing, tax, and accounting decisions are deducted. This is what makes it useful for comparisons: two otherwise identical businesses that happen to be financed differently will show the same EBITDA even if their net incomes diverge.

I: Interest — Capital Structure Neutral

Interest expense is the cost a company pays on its debt. A business that borrowed heavily to finance its growth — or was acquired in a leveraged buyout — will show much higher interest expense than an identical business that was financed entirely with equity. Removing interest from the profit calculation makes EBITDA capital structure neutral: it measures the operating economics of the business itself, independent of how the balance sheet was financed.

This is particularly important in acquisition analysis. If you are buying a business, you will (usually) refinance its existing debt to your own terms. The acquisition price should reflect the underlying business, not the seller's financing history. EBITDA gives you that baseline.

T: Taxes — Jurisdiction Neutral

Corporate tax rates vary dramatically by country, by state, by tax-loss carryforward history, and by specific tax incentives a company has negotiated. Excluding taxes makes EBITDA jurisdiction neutral and removes one more non-operational variable from the comparison.

Two identical businesses — one in a state with a 9% corporate tax rate and one in a state with a 3% rate — will show different net incomes but identical EBITDAs. For comparing operating performance, that is the right answer: the underlying business is the same.

D: Depreciation — The Key Non-Cash Add-Back

Depreciation is the annual accounting charge that spreads the cost of a physical asset — a factory, a fleet of trucks, a piece of manufacturing equipment — over its useful life. If a company buys a machine for $10 million and depreciates it over 10 years on a straight-line basis, it records a $1 million depreciation expense every year even though no cash leaves the door after the initial purchase.

Because depreciation is a non-cash expense, adding it back to net income brings EBITDA closer to actual cash generation. This is legitimate and genuinely useful — up to a point. The problem, which we will examine in detail later, is that depreciation eventually has to be replaced with real capital expenditure when the asset wears out. Ignoring that reality is where EBITDA analysis goes wrong.

A: Amortization — Mostly from Acquisitions

Amortization is the non-cash write-off of intangible assets over time. When Company A acquires Company B for more than the book value of B's assets, the excess — called goodwill and identified intangibles — gets recorded on A's balance sheet and amortized over subsequent years. These amortization charges can run into hundreds of millions of dollars annually for serial acquirers, significantly reducing reported net income.

Adding back amortization removes this acquisition-history artifact from the comparison, allowing investors to evaluate the operating business without the noise of past M&A accounting. A company that has made 15 acquisitions in 10 years will look dramatically worse on a net income basis than its organic growth would suggest — EBITDA corrects for this.


How to Calculate EBITDA (Step by Step)

There are two standard approaches. Both arrive at the same number; you choose based on which line items you have readily available.

Both are equivalent because operating income (EBIT) is simply net income plus interest and taxes. Either path produces the same EBITDA figure from a standard set of GAAP financials.

Both methods agree. EBITDA is $155 million versus net income of $71.25 million — a difference of $83.75 million that represents the combined impact of interest, taxes, and non-cash charges.

Real-World Reference: Amazon (AMZN)

AMZN is instructive because its GAAP net income and EBITDA have historically diverged dramatically — largely driven by enormous depreciation charges from its capital-intensive AWS data centers and fulfillment network. In recent fiscal years, Amazon has reported tens of billions of dollars in depreciation and amortization annually. This means that EBITDA — which adds those charges back — is substantially higher than net income, making the company look more profitable on an EBITDA basis than on a reported earnings basis. This is actually appropriate for a capital-intensive business that has invested aggressively ahead of revenue: EBITDA shows the operating cash generation potential of the business before those prior investments are written down on the income statement.


EBITDA vs. EBIT vs. Operating Income vs. Net Income

These four profit metrics are frequently confused. Each measures something slightly different, and each is most useful in a specific context.

For Pinnacle Parts Inc. ($155M EBITDA, $120M EBIT, $71.25M net income):

  • Net income ($71.25M) is what flows to shareholders; relevant for per-share metrics
  • EBIT ($120M) is what the operating business produces before financing and taxes; useful for comparing against peers
  • EBITDA ($155M) adds back non-cash charges; most useful for acquisition analysis and debt capacity

When to use each:

Net income is what matters for dividend coverage, book value calculations, and return-on-equity. It is the most conservative of the four metrics and the hardest to manipulate — cash either went to the government and lenders or it didn't.

EBIT is particularly useful when comparing companies in the same industry but with different capital structures, or when tax rates differ significantly across jurisdictions. It is also the numerator in the return on assets (ROA) calculation when you want to measure asset productivity independent of financing.

EBITDA is the right tool for M&A valuation, leveraged buyout modeling, debt covenants, and cross-company comparisons where you need to strip out acquisition accounting noise. It is the worst tool when capital expenditures are a large and unavoidable fraction of the business cost structure.


Enterprise Value to EBITDA (EV/EBITDA)

EBITDA becomes most powerful when paired with Enterprise Value (EV) to create the EV/EBITDA multiple — arguably the most widely used valuation metric in professional investment analysis.

What Is Enterprise Value?

Enterprise Value is the total cost of buying a company outright — purchasing all of its equity and assuming all of its debt, minus any cash you receive in the process.

EV represents what it actually costs to own the whole business. A company with a $10 billion market cap, $3 billion in net debt (debt minus cash), and no minority interest has an EV of $13 billion. An acquirer buying this company would pay $10 billion for the equity and inherit $3 billion in net debt — a total economic cost of $13 billion.

Using market cap alone (the price-to-earnings ratio's denominator) ignores debt, which is misleading when comparing companies with different leverage levels. EV fixes this by capturing the full capital structure cost.

Why EV/EBITDA Works for Cross-Company Comparisons

EV/EBITDA is capital structure neutral on both sides of the ratio:

  • Numerator (EV): Captures both equity and debt, so a heavily leveraged company is priced appropriately higher
  • Denominator (EBITDA): Excludes interest expense, so it doesn't penalize the leveraged company for its financing costs

This symmetry is why EV/EBITDA is preferred over Price/Earnings for many comparisons. Two companies with identical operating businesses but different debt levels will show identical EV/EBITDA ratios — which is the correct answer, since the operating businesses are the same.

Interpreting EV/EBITDA in Acquisition Analysis

When a private equity firm evaluates an acquisition, the EV/EBITDA multiple tells them what they are paying for each dollar of EBITDA the business generates. If they buy a company at 8x EBITDA and the business generates $100 million of EBITDA, they paid $800 million. Their return depends on whether they can grow EBITDA, reduce debt, and eventually sell the business at a similar or higher multiple.

For public market investors, EV/EBITDA answers: "How much is the market paying for each dollar of operating cash generation, independent of how the business is financed?" A company trading at 6x EBITDA in an industry where peers trade at 10x is either a value opportunity or has a hidden problem — your job is to figure out which.

EV/EBITDA Benchmarks by Sector

The "right" EV/EBITDA multiple is completely sector-dependent. High-growth, high-margin, capital-light businesses command high multiples. Slow-growth, capital-intensive businesses trade at low multiples.

These ranges are indicative. Actual multiples fluctuate with interest rates (higher rates compress multiples), market sentiment, and each company's specific growth profile. The most important use of the table is to calibrate expectations: if you see a software company trading at 8x EBITDA, you should immediately ask what is wrong with it relative to peers at 20x.


Adjusted EBITDA — The Good, the Bad, and the Ugly

Standard EBITDA already involves several add-backs. Adjusted EBITDA takes this further, excluding additional items that management argues are "non-recurring" or "non-operational." This is where EBITDA analysis moves from useful shorthand to potential distortion.

What Typically Gets Added Back

Companies commonly adjust EBITDA for:

  • Stock-based compensation (SBC): RSUs, options, and performance shares granted to employees and executives
  • Restructuring charges: Costs associated with layoffs, facility closures, and reorganizations
  • Transaction and integration costs: M&A deal fees, advisor expenses, integration costs post-acquisition
  • Impairment charges: Write-downs of goodwill or long-lived assets
  • Legal settlements: One-time litigation costs or regulatory fines
  • IPO and secondary offering costs: Investment banking fees, legal costs

Some of these adjustments are genuinely legitimate. If a company truly exits a business line once and incurs $50 million in severance costs that will never recur, excluding it from the ongoing EBITDA run rate is defensible. The problem is that "non-recurring" charges have a way of recurring every single year at many companies.

The Stock-Based Compensation Debate

The most contentious adjustment in modern financial reporting is the exclusion of stock-based compensation from adjusted EBITDA. Technology companies are the primary practitioners: they pay employees substantially in equity, which under GAAP is a real expense that reduces reported operating income. When they present "adjusted EBITDA," they add it back.

Their argument: SBC is non-cash. No dollars leave the building. Adjusted EBITDA better represents cash generation.

The counter-argument — and it is a strong one: SBC dilutes existing shareholders. Those shares represent real economic cost. When AMZN, TSLA, META, or any technology giant issues billions in stock-based compensation annually and then adds it back to show you "adjusted EBITDA," they are asking you to pretend that compensation paid in shares is not compensation. The employees certainly don't think it's free — they demanded it as part of their total compensation package.

Warren Buffett made this point memorably: "If options aren't a form of compensation, what are they? And if compensation isn't an expense, what is it? And if expenses shouldn't go into the calculation of earnings, where in the world should they go?"

The Charlie Munger Standard

Charlie Munger was famously direct on this subject. He considered EBITDA — particularly in its adjusted forms — to be a tool for financial obfuscation. His view: depreciation is not a fictional expense that should be ignored. It represents the real deterioration of productive assets. A factory that cost $50 million and depreciates at $5 million per year is genuinely wearing out. In 10 years, someone will have to spend money to replace it. EBITDA pretends that future spending doesn't exist.

Munger used the word "bullshit" in at least one recorded conversation about companies that primarily reported adjusted EBITDA and implied it was more meaningful than GAAP earnings. The sentiment was that management teams presenting adjusted metrics were often obscuring the true economics of their businesses.

A Case Study in Adjusted EBITDA Divergence: WeWork (Before Going Public)

WeWork's S-1 filing (2019) is the most widely cited example of adjusted EBITDA being used to misrepresent a business. WeWork introduced the metric "Community-Adjusted EBITDA" — which excluded not only standard items but also "building-level operating expenses." The result was a large positive number for a business that was burning billions of dollars in cash annually and had negative GAAP gross margins.

Community-Adjusted EBITDA allowed WeWork to present a picture of profitability that had no connection to economic reality. The company's actual free cash flow was deeply negative; its cost structure was not a set of temporary start-up expenses but a permanent characteristic of its business model (long-term leases in expensive cities). The S-1 was withdrawn; the IPO collapsed; SoftBank eventually wrote down most of its $11+ billion investment.

Spotting Aggressive Adjustments

Watch for these warning signs in adjusted EBITDA presentations:

The recurring "non-recurring" charges: If a company books restructuring costs in six consecutive quarters, those are not one-time events — they are a permanent feature of the business. Adding them back every quarter is systematically overstating profitability.

Large SBC relative to EBITDA: If a company's stock-based compensation exceeds 15–20% of its adjusted EBITDA, the gap between "adjusted" and economic reality is significant. A $1 billion adjusted EBITDA number means something very different when $300 million of compensation has been excluded.

Proprietary non-GAAP metrics: Any time a company invents a brand-new acronym for its "adjusted" metric — like WeWork's Community-Adjusted EBITDA — view it with serious skepticism. Standard adjustments require no new terminology.

Growing divergence between GAAP and adjusted metrics: If the gap between GAAP operating income and adjusted EBITDA is widening year over year, management is either encountering more "one-time" costs or is becoming more aggressive with its definitions.


EBITDA's Fatal Flaw: Ignoring Capital Expenditures

The most fundamental criticism of EBITDA is structural, not definitional: it completely ignores capital expenditures (capex), the cash investments required to maintain and grow the physical and technological asset base of the business.

Why Capex Matters

Depreciation is an accounting mechanism that spreads the cost of past capex over time. EBITDA adds depreciation back. But the machinery, data centers, airlines, refineries, and retail stores that generate EBITDA do not last forever. At some point — often on a very predictable schedule — they must be replaced. That replacement requires real cash.

A business that generates $100 million of EBITDA but requires $80 million per year in capex to maintain its asset base is not nearly as attractive as a business that generates $100 million of EBITDA and requires only $5 million in maintenance capex. EBITDA treats both identically. Free cash flow — operating cash flow minus capex — correctly distinguishes them.

Sector Examples Where EBITDA Misleads

Airlines: An airline's income statement can show strong EBITDA because aircraft depreciation is substantial and gets added back. But aircraft must eventually be replaced. Delta Air Lines (DAL), American Airlines (AAL), and United Airlines (UAL) spend billions annually in aircraft capex just to maintain their existing fleets. When fuel prices spike and revenue falls, these companies can show positive EBITDA while incinerating free cash flow. EBITDA made many airline balance sheets look robust going into downturns when the underlying economics were deeply stressed.

Steel and Commodity Manufacturers: A steel producer operates blast furnaces, rolling mills, and processing equipment with finite lifespans. Nucor (NUE) and Steel Dynamics (STLD) generate solid EBITDA — but they also spend hundreds of millions per year maintaining and upgrading production infrastructure. In a down-cycle, when steel prices fall, EBITDA compresses rapidly and the full burden of maintenance capex becomes visible.

Cable and Telecommunications: Legacy cable companies like Charter Communications (CHTR) and Comcast (CMCSA) have historically traded at relatively modest EV/EBITDA multiples precisely because the market understands that their multi-billion dollar annual capex programs for network maintenance and upgrades are not optional. EBITDA for these businesses overstates free cash flow substantially.

Free Cash Flow vs. EBITDA: The Better Benchmark

For capital-intensive businesses, analysts often use two adjusted metrics that EBITDA alone cannot provide:

EBITDA minus Capex (sometimes called "discretionary cash flow"): Subtracts total capital expenditures from EBITDA to approximate how much cash the business actually generates after reinvestment.

EBITDA minus Maintenance Capex: Separates maintenance capex (required to sustain existing capacity) from growth capex (optional expansion investments). This is harder to calculate because companies rarely disclose the breakdown, but it is the closest approximation to Warren Buffett's concept of "owner earnings."

The Buffett standard has always been: what cash can you take out of the business over its life without impeding its ability to operate? For capital-light businesses — software, insurance, branded consumer goods — EBITDA is a decent proxy. For capital-intensive businesses, it can be wildly optimistic.


When EBITDA Is Genuinely Useful

EBITDA's critics are right about its limitations. But they are wrong to dismiss it entirely. In several specific contexts, EBITDA is not just useful but the most appropriate metric available.

Mergers and Acquisitions

In M&A transactions, EBITDA is the standard. When a strategic buyer evaluates an acquisition, they are typically refinancing the target's existing debt anyway — so the target's current interest expense is irrelevant to valuation. Tax efficiency will be restructured. Amortization charges from the prior owner's acquisitions will be replaced by new amortization from the current deal. EBITDA strips out all of these distortions and gives both sides a clean operating baseline to price.

Leveraged Buyout Analysis

Private equity firms buying companies primarily with debt rely on EBITDA for two reasons. First, the purchase price is negotiated as an EBITDA multiple (say, 8x), making it the universal currency of deal pricing. Second, debt covenants — the restrictions lenders impose on borrowed companies — are almost always written in EBITDA terms. "Total debt must not exceed 5x trailing twelve-month EBITDA" is a typical covenant. EBITDA is literally the measurement the loan agreement enforces.

Comparing Companies with Different Acquisition Histories

Two retail companies might be operationally identical but show radically different net income because one completed a large acquisition five years ago and is still amortizing the acquired intangibles. EBITDA eliminates this difference, allowing the comparison to focus on the actual business performance.

Debt Capacity and Credit Analysis

Credit analysts use EBITDA-based metrics to assess how much debt a business can support. "Net debt / EBITDA" (also called leverage ratio) tells you how many years of EBITDA-equivalent cash generation it would take to pay off the net debt. A ratio of 2x is generally considered conservative; 5x or above is aggressive and makes lenders nervous. This metric appears in virtually every high-yield bond offering and leveraged loan document.

Early-Stage or High-Growth Companies with Temporary Losses

For companies in an investment phase — expanding rapidly, spending heavily on R&D or customer acquisition — net income is deeply negative and nearly meaningless as a valuation input. EBITDA (or even revenue multiples) provides a starting point for valuation when net income would simply produce a nonsensical negative P/E ratio.


EBITDA Multiples in Practice

Understanding how professionals use EBITDA multiples in real transactions helps calibrate your public market analysis.

How Private Equity Buys at X Times EBITDA

A private equity firm looking at a $100 million EBITDA business in the industrial sector might offer 9x EBITDA — a $900 million total enterprise value. With $600 million in debt financing (6x leverage) and $300 million of equity, the PE firm is betting that:

  1. EBITDA grows from $100M to $130M over five years through operational improvements
  2. Debt gets paid down to $400M over that period (from business cash flows)
  3. They can sell the business in five years at 9x EBITDA again (or higher): $130M × 9 = $1.17B

At exit, the equity value is $1.17B minus $400M remaining debt = $770M versus the $300M invested. That is a ~2.6x return on equity, or roughly a 20% IRR — a typical target for a mid-market PE deal.

The arithmetic makes clear why PE firms care intensely about EBITDA growth and acquisition multiples. Every additional turn of EBITDA at exit translates directly to equity value.

"Premium" multiples reflect strong organic growth, high recurring revenue visibility, pricing power, or M&A scarcity value (few comparable assets available). "Conservative" reflects mature businesses with limited growth, cyclical exposure, or significant capex requirements.


How to Use EV/EBITDA in Your Screening

EV/EBITDA is most powerful as a filter rather than a definitive answer. Here is how to apply it systematically in your investment process.

Step 1: Build a Peer Group First

Never evaluate EV/EBITDA in isolation. The first step is always to establish the correct peer group — companies operating in the same industry with similar business models. A steel company should be compared to other steel companies, not to software companies.

Step 2: Screen for Relative Discounts

Within a peer group, stocks trading at meaningful discounts to their historical average EV/EBITDA or to peer median EV/EBITDA deserve closer attention. A 30–40% discount can indicate either a genuine value opportunity or a business with structural problems. Your research needs to determine which.

Step 3: Pair EV/EBITDA with Leverage

EV/EBITDA by itself does not tell you about debt risk. A company trading at 6x EV/EBITDA with 1x net debt / EBITDA is a very different proposition than one trading at 6x with 5x leverage. Always check the leverage ratio alongside the valuation multiple.

Step 4: Sanity-Check with Free Cash Flow

After identifying a potentially attractive EV/EBITDA multiple, cross-reference with free cash flow yield.
